Abstract
This thesis studies the performance of a stochastic volatility model in long-term Value at Risk calculations for a sovereign wealth fund. We find it beneficial to divide the thesis in to two main problem statements. The first deals with comparing a traditional Monte Carlo simulation method to a Heston model, which is the stochastic volatility model of choice for this thesis. The second problem deals with estimating the downside risk of the sovereign wealth fund “Statens Pensjonsfond Norge” and analyzing the use of this estimate. We have examined the funds stock portfolio over the time period 2008 – 2015 and compared Value at Risk estimates to actual portfolio returns. Estimates and methods are examined further with different backtests and stress testing. The results suggest that the Heston model performs better when estimating long term Value at Risk, as the Monte Carlo method underperforms in our thesis. We find that the fund’s downside risk is estimated to 41.1 billion NOK at a 95 percent probability level, this is assumed relatively high from a historical perspective. Furthermore, we recommend the fund to rebalance its capital into the bond portfolio to improve its solvency for market responsibility.
